Q: I would like to make my own graphite transfer paper using a graphite stick. Will this paper work?

I tried using it for transfers, but I considered it gave poor results. Not a lot of graphite sticks to the vellum so you get a very light transfer compared to just light weight cotton paper over a light pad (Disneyesque). I was using a B grade hard graphite. You may get better results with soft charcoal sticks.

Q: Does it wash out of fabric?

It's for drawing on or tracing another picture! May not be what you think it is.

Q: Can you use this with a light box?

You can yes. But not necessary.
